I see lots of talk on people being scammed but curious as to how that works. Seller gives fake tracking number, step one. Then, buyer waits in hope of the package taking awhile to get to them, step 2. Finally, because it's been so long since buyer reported, payment company (paypal) won't refund?

So seller keeps money, buyer gets nothing? Something like that?

normally PayPal will give seller a specific time frame to make sure the goods can reach receiver. The time frame normally is 60 days. So if after 60 days and seller's tracking number shows no delivery message, then buyer can open dispute to PayPal for refund. In most cases, PayPal will issue refund to buyer .
